I have recently cancelled my insurance policy with direct line. It was the start of a new policy and i cancelled it within 14days of the policy starting and was told by the operator i would not be charged.
However two weeks later the first charge of £160 was taken out of my account, i rang directline and was told that i should not have been charged and would receive a refund within 3-5 days.
I have just contacted them again after 5 working days and been told that my money is going to take a further 3-5 working days to be refunded.
Can they legally take the money out of my account in the first place and following this can they legally withold my money from me?

If you intially gave them permission to deduct the monthly funds from your account, yes.
